How to Invest in Cheap Foreclosure Homes

Now is the best time to invest in cheap foreclosures. The market is riddled with properties that are selling at far less than their original values.

For the new investor, starting with cheap foreclosure homes leaves them with a plethora of properties from which to choose. Lending practices have become more stringent with the advent of the worst real estate market post The Depression. As a result, many homebuyers who seek traditional mortgages for homes as their primary residences have trouble finding a mortgage -- even those with ideal credit. However, banks are slowly easing back into lending money but with stricter criteria and higher down payment requirements.

The Cost of Cheap Foreclosures

For the new investor, who doesn’t mind using a little rehab muscle with a partner or two, purchasing cheap foreclosures in cash can be a sound investment decision that can lead to a positive cash flow portfolio in no time at all. For example, three people can band together and decide they want to invest in foreclosure homes for less than 10K in many parts of the country. This figure can include closing costs and initial minimum purchasing outlay (appraisal, home inspection). That's less than $3,500 per person they'd each have to produce.

Tons of Low-cost Foreclosures on the Market

The country is riddle with REO inventory that banks would love to sell for less than $10K. For example, in Atlanta, Georgia alone, to-date, there are 80 properties on the market for 10K or less, including single family homes, condos, and multi-family units (small apartment buildings and duplexes). And this only includes Fulton and a few other counties. Atlanta has 28 counties in its geographical makeup. If you push the asking sales price up to $25K for research purposes, Fulton County alone has 431 properties on the market for $25K or less.

And banks are accepting much less than the asking price to move their REO inventory quickly. According to an article on RealtyTrac, a leading foreclosure statistical website, pending sales of U.S. homes (existing homes) just recently dropped by 2.6 percent. Banks are eager to negotiate, so a home listed for $25K can be purchased for much less.

The Market will Rebound

Real estate is cyclical; the market will rebound and savvy investors who have the foresight to invest in foreclosure properties can position themselves for a solid retirement with continual income.

Rehabbing and Renovating

After the purchasing of a cheap foreclosure, it will be time to renovate or rehab. There are so many out-of-work contractors and skilled laborers as a result of this real estate fiasco. Rehabbing costs are fractions of what they used to be; investors will have a deep pool of skilled labor from which to choose.

Sweat Equity

Further, investors themselves can dive in and perform much of the manual labor (yard work, painting, ripping out sheetrock, etc.,) to prepare their homes for rental via programs like Section 8, a government subsidized rental program that can be a win-win for landlords -- guaranteed electronic rent payments each month.

Key to Investing In Cheap Foreclosure Homes

The key to remember when you invest in foreclosure properties is to buy homes that don't need a lot of work and to buy homes low -- ideally those less than 10K. The result can be a home that is paid for "free and clear" that can bring in "free" rent to the investor for the rest of his or her life.

The bonus you will gain as you invest in foreclosure properties (cheap foreclosure homes) at this crucial time in the market is two-fold: (1) the investor is helping to get the market back on its feet; and (2) the faster that happens, the faster real estate will start to appreciate in value, which is a win for those who start the invest in foreclosures process now. Imagine owning a $200K home, with no mortgage, free and clear, that pays you a salary every month for the rest of your life.

Hey you, Latte Investor, what are you afraid of?

I couldn't believe it when I pulled some stats on a popular Georgia MLS ("Multiple Listing Service") today. (I've had my head in foreclosure cleanup marketing -- and up a few other real estate issues and haven't peeked at my boards for a couple of weeks). Did you know that Fulton County (in Atlanta only!) has a total of 741 (single family homes and condos/townhomes) listed FOR SALE for under 50K!

Yes, 741 properties under 50K. Jeez! This market is crazy.

The market is chockfull of investment opportunities for the hesitant "Latte" Investor. You know the person I'm talking about... the one that will spend $4 on a cuppa Joe, five days a week, but is jittery about picking up a home for under 10K.

The Latte Investor, particularly that 20-something year old, fresh out of college, who has the wherewithal, cronies and energy to rehab these foreclosure jewels, are perfectly suited for positive cash flow, Section 8 landlords. But something is keeping their feet planted firmly in the mud ... hmmmm.

Real Estate is the Way to Riches

Real estate is still the most feasible way to build wealth in this country. And, coupled with a nice life insurance policy, the ideal way to start building generational wealth.

Economic forecasters predict that 2010 will be the first year since 2005 for housing to contribute to the growth of the U.S. economy, according to a survey released by the National Association for Business Economics.

Home prices are expected to rise 2 percent next year, but forecasters don’t believe the increase in prices will discourage homebuyers.

More than 80 percent of economists surveyed by the NABE think the recession is over and recovery has begun, but they expect the expansion to be slow because unemployment persists.

Making an Offer on a HUD Home ... as an Investor

Many of you have heard me make reference to "primary residence dwellers" having first dibs on HUD homes when it comes to bidding and purchasing a foreclosure. Here's an excerpt from a RealtyTrac article that explains it perfectly:

"In many ways, the home purchase process on HUD homes is much more simplified than the conventional way of buying a home.

The initial listing price is determined by HUD to be an estimate of the property’s current fair market value (FMV). The FMV is based on an appraisal conducted by an independent real estate appraiser.

The property is then put on the market for what is called the Initial Listing Period, during which time HUD will receive offers on the property. The first offers to be considered will be those submitted by potential owner-occupants of the property. It is not until after HUD has exhausted all of those offers that it will even consider offers from other interested parties such as real estate investors.

The highest priority is given to offers submitted by potential owner-occupants during the first 10 calendar days of the listing period as follows: offers submitted during the first five days will be considered to have been received simultaneously. On the first business day following those five days, the owner-occupant bids will be reviewed and the highest acceptable net owner-occupant offer will be accepted.

If no bid is accepted, then owner-occupant bids will be reviewed on a daily basis. If after that time no owner-occupant offer is accepted, then offers made by the general public during the 10-day period will be reviewed.

Depending on such factors as time on the market, and the current market conditions, HUD may accept an offer on the property for less than the initial listing price. Once an offer is accepted, escrow on the transaction will normally occur within 30 to 60 days."

Six States Account for 60% of National Total Foreclosure Activity

Six states, including including California, Florida, Michigan, Nevada, Illiniois, and Arizona accounted for 62% of the nation’s total foreclosure activity in August despite decreasing REOs in all six states, according to the August 2009 U.S. Foreclosure Market Report from RealtyTrac.

California REOs dropped 32% from July, but the state continued to post the highest overall total of any state, with 92,326 properties receiving a foreclosure filing in August. A total of 62,401 Florida properties received filings in August, up more than 10% from July with a 5% decrease in REO filings.

A new law in Michigan requiring lenders to file a separate public notice of default before scheduling a foreclosure auction boosted overall foreclosure activity numbers in the state for August.

A total of 9,789 of the new default notices were filed after the law took effect in early August, bringing the total number of Michigan properties receiving foreclosure filings to 19,359 for August. Michigan’s foreclosure rate leapfrogged from 19th highest in July to fifth highest in August.

As an investor, seasoned or new, you will often have to deal with property preservation companies and foreclosure cleanup crews to ready your property for rental or sale. Here's an interesting article that gives a peek at what they're all about and their relationship to HUD:

What Is HUD and What Does It Have to Do with the Foreclosure Cleanup Industry

HUD is the Department of Housing and Urban Development. The Federal Housing Administration (FHA) is part of the organization.

The FHA provides mortgage insurance to specifically reimburse mortgage lenders if a buyer defaults on their mortgage. Lenders can file a claim with the FHA when they are forced to foreclose on an FHA-insured home because the owner has defaulted on the payments. The FHA will reimburse the balance due on the mortgage and convey title of that property to the Department of Housing and Urban Development, following certain rigid rules and regulations.

Simply put, a "HUD Home" is a residence acquired as a result of foreclosure on an FHA-insured mortgage loan. When these homes are foreclosed on (and it's happening in record numbers), someone has to inspect, cleanup, secure and manage them through the selling process.

With the number of foreclosures on the market today held by the organization, property management has become an incredible task for the Department of Housing and Urban Development. The organization has a need to manage and sell a sizable inventory of single-family homes like never before.

HUD's Foreclosure Cleanup Arms

The organization has arms in the form of M&M Contractors ("Management and Marketing" Contractors). These M&M Contractors market and manage single-family properties owned by, or in the custody of, HUD.

As a foreclosure cleanup business owner, you need to know the M&M's role because their payment guidelines, mandated by the organization, directly affect what you ultimately get paid in your foreclosure cleanup business.

The Department of Housing and Urban Development didn't begin outsourcing the disposition of these properties to the private sector until 1999.

The organization currently has contracts with several firms who provide M&M services in several contract areas throughout the United States, Puerto Rico, the Caribbean, Guam and the Northern Marianna Islands. The organization has an ongoing need for these services and is building on the success of their existing outsourcing program.

The Frontline

The M&M Contractors are part of the frontline when it comes to managing these properties.

The M&Ms report to one of four HUD Homeownership Centers (HOC). HOCs are located in Philadelphia, Pennsylvania; Atlanta, Georgia; Denver, Colorado; and Santa Ana, California. Each HOC is responsible for a designated geographic area.

M&M Contractors are administered by a Contracting Officer (CO) and a Government Technical Representative (GTR) located in the Homeownership Center to which they report.

Remember, as a foreclosure cleanup business owner, you need to know the M&M's role because their payment guidelines, mandated by the Department of Housing and Urban Development, directly affect what you ultimately get paid in your foreclosure cleanup business. Even if you are not dealing with the organization's homes in great numbers now, their pricing guidelines trickle down in the property preservation industry "pricing expectations."

Twitter, tweeting? What’s it all about? In a word: networking. Twitter is a simple concept that allows people to stay connected using quick messages that can be viewed at Twitter dot com by pretty much anyone.

Many people have termed tweeting “micro-blogging,” a daily accounting of your doings, but instead of as a blog, in quick online texting. Twitter is unique in that it’s a fast, simple way to grow your database and reach out to your network daily in fast snippets.

The concept for Twitter was created by a gentleman named Jack Dorsey. Jack simply wanted to know what his friends were up to. Not too long after that, a business was built around the concept of asking people one simple question, "What are you doing?"

Some industry experts indicate Twitter has over 14 million visitors and has well over six million registered users, with that number predicted to double by the end of this year and triple in 2010 to 18 million registered users.

Twitter has become a powerful networking tool for small businesses, though Twitter can be used for small business networking, or by individuals simply seeking to stay in touch with family and friends.

When you visit Twitter’s website, you can create an account with a username and password, and you can upload a photo of yourself if you want. You can also list your company’s website address, which, as a small business owner, is invaluable.

You must answer, “What are you doing?” in under 140 characters. Your answer is considered “tweeting.” You can send your answers, “tweets,” via the web, by texting using your cell phone, or via instant messaging.

You can “follow” other tweeters online with the click of a button. Simply search for individuals by their name or business name and click the “follow” button. When YOU get a new follower, you are sent an email saying so-in-so is following you via Twitter. From this email, you can view that person’s Twitter profile with the click of your mouse. You can then click out to their website and get their contact information. From there, you can reach out to that individual to establish a relationship beyond Twitter.

Not only is Twitter is a nice ice breaker in growing your networking list, another benefit is subtle accountability. Once you set up your Twitter account, your small business will have an online audience. If you don’t show up to tweet regularly, your followers may wonder what has happened to you and your business.

The majority of busy entrepreneurs appear to view Twitter as the best thing since sliced bread. However, some users find the site to be overloaded with blatant advertising, which can be distracting.

As a small business owner, try using the personal approach in tweeting. Here are some helpful tips to assist you in effective tweeting:

• List your company’s website address in your formal Twitter profile, NOT in your tweets.

• When possible, tweet between the hours of 7:30 and 10 a.m. EST. (best traffic)

• Use your real name instead of your company name so people can get a peek at you. Why? People tend to do business with “people” they like.

• Tweet “real stuff” instead of business fluff. Here’s a sample tweet: “Online marketing this morning. Heading to park for exercise. Gearing up for long week next week w/new foreclosure cleanup business client.” You can tweet an article or other information every now and then, but, in most part, trying giving people a glimpse of your daily doings.

• “SEO” your tweets. SEO stands for search engine optimization, which is simply using key words and phrases that make it easier for people to find you online. Remember, tweeting is simply a form of networking, getting your or your business’ name out there, growing your mailing list, and letting existing and potential customers and colleagues know your business exists.

Mortgage Delinquencies Hit Record High

Mortgage delinquencies hit a record high in June with more than 13 percent of homeowners late with at least one mortgage payment or in foreclosure, according to a report released Thursday by the Mortgage Bankers Association.

“As a sign that mortgage performance is once again being driven by unemployment, prime fixed-rate loans now account for one in three foreclosure starts. A year ago, they accounted for one in five,” says Jay Brinkmann, the association’s chief economist.

Florida is at the top of the heap with a total of 22.8 percent of all mortgages delinquent by at least one payment or in the process of foreclosure. That’s twice the national percentage if the Florida numbers are excluded. The next highest states are Nevada, 21.3 percent; Arizona, 16.3 percent; and Michigan, 15.8 percent.

“It is unlikely we will see meaningful reductions in the foreclosure and delinquency rates until the employment situation improves. In addition, in some areas where a number of borrowers have mortgages that are larger than the current value of their homes, any life events such a divorce or loss of a job are likely to translate into foreclosures until prices in those areas recover, not just flatten,” Brinkmann said.

FHA Program Offers Purchase, Renovation Aid

The Federal Housing Administration is encouraging use of its little-known 203(k) loan program.

The 203(k) lets an owner-occupant borrow money for both the purchase and renovation in one loan, and put down only 3.5 percent.

The program requires the use of credentialed contractors and can include cosmetic improvements as well as major renovations like replacing plumbing or electrical. Completing the application process requires patience, says Nancy Hammock, an associate with RE/MAX Properties in Western Springs, Ill.

But in this lending environment, more homebuyers are finding 203(k)s worth the hassle. In fiscal 2008, the government insured about 6,700 of the 203(k) loans. This year, more than 11,000 loans have already been insured, according to the Office of the Comptroller of the Currency.

Foreclosure, Depression Go Together

Nearly half the people going through the foreclosure process reported symptoms of depression and 37 percent met screening criteria for major depression, according to a study at the University of Pennsylvania School of Medicine.

“The foreclosure crisis is also a health crisis,” says lead author Dr. Craig E. Pollack, an internist at Penn. “We need to do more to ensure that if people lose their homes, they don’t also lose their health.”

Authors of the study say that losing a house is equivalent to losing a piece of the American dream. “When this happens, there is reason to worry not only about the health of the home owner but also that of family members and the broader community they live in,” says co-author Julia Lynch, assistant professor of social sciences.

The Time is Ripe for Low Priced Properties

With all the foreclosures out there, the time is ripe to get into real estate investing. But please don't jump into a million dollar foreclosure just because it's listed for 600K -- even if you have four or five partners. So the house may need a little work? With a low mortgage, you can do that. Also, buying low, you will have some equity in the property, so get a rehab loan, spend 25K, and fix the place up nicely so you can rent it out at a good monthly rate.

Raining Cheap Foreclosures!

You don't have to spend six figures on an investment property in this market. At last look on one of my favorite listing sites in the Atlanta, Georgia, area, there were 1,234 single family homes listed under 50K and 78 condos listed under 50K. See what I'm saying. You will have insurance (but, on one of my rentals, which is right at 100K, bought a few years back, the landlords policy is right at $50 per month; and, the taxes are less than a thousand per year).

Let's Peek at Some Figures

Math time: When you add in taxes and insurance on an investment purchase of a 3 bedroom, 2 bath home, that you've rehabbed, let's see what happens with the numbers. Say you purchased the home for 10K (not unrealistic, remember?); and you've gotten an additional rehab loan for 25K -- that's a total mortgage of 35K. Assume you've gotten a 6% loan for 30 years (you've refinanced and rolled the rehab loan into the mortgage). That's a mortgage payment of approximately $210 per month with the initial mortgage AND the rehab money.

Now, say you add in $50 per month for eventual landlord's insurance (it will be less!); and, you decide you want to pay your tax bill monthly (assume you're escrowing a $900 per year tax bill in with your mortgage payments)... you'd have a total outlay of approximately $335 per month. A good Section 8 rental (that's an article of a different fabric!) will easily yield you several hundred per month in "positive" cash flow, even with regular maintenance.

Low, Low, Low

So, the lesson is to simply buy low, low, low and to put in a little elbow grease. You can't go wrong buying low when you're just getting your feet wet in real estate investing.
